I use a combo of Jasc's Animation Shop 3 (it's floating about somewhere out there...) and http://www.mediaconverter.org/ to convert YouTube vids to .mpg/.mpeg form. It's bare-bones, but it gets the job done.

Keep them under around 100K; anything much higher than that is going to be removed. If you can't make animated avatars that small, then it's time to stop making animated avatars.
